Cost of Capital
โ€ข Cost of capital is the minimum rate of return expected by its investors.
โ€ข Cost of capital for a firm may be defined as the cost of obtaining the
funds.
โ€ข Cost of capital is that minimum rate of return, which a firm must earn
on its investment in order to satisfy investors and to maintain its
market value.
โ€ข It is also known as cut-off rate, target rate, hurdle rate, minimum
required rate of return

Cost of Debt
โ€ข Irredeemable debt is debt that has no specific redemption date or
maturity period. The issuing authority or entity pays a specified
interest rate periodically but provides no data on when principal will
be returned.
โ€ข Redeemable debt which the company has issued for a limited period of
time. On completion of the time for which they were issued, principal
amount will be returned.

iv) Capital Asset Pricing Model (CAPM)
โ€ข CAPM describes the relationship between systematic risk and expected
return for particular stock.. It is widely used for calculating cost of equity
capital.
โ€ข Systematic risk cover macroeconomic environmental factors such as inflation,
change in the government policies and political issues. It is an uncontrollable
risk. This risk is measured by Beta.
โ€ข Beta is a numeric value that measures the fluctuations of a stock to changes in
the overall stock market.
โ€ข Unsystematic risk is a risk related to the company. The problems relating to
management, staff, expenses, losses, strikes etc.

Interpretation of Beta value
โ€ข If beta is greater than 1, the required return of the stock is greater than
the market return.
โ€ข If the beta is 1, the stock return would be equal to the market return.
โ€ข If less than 1, a stock return would be less than the market return.
โ€ข If beta is negative would mean an investment that moves in the
opposite direction from the stock market.

10%. The company has been paying 20% dividend to equity shareholders for the
past five years and expected to maintain the same in the future also. Compute cost

The market price of the companyโ€™s equity share is Rs 110 and it is expected that a
dividend of Rs 10 per share declared at the end of the year. The dividend growth
rate is 6 per cent.
(i) If the company is in the 35 per cent tax bracket, compute the
weighted average cost of capital.
(ii) Assuming that in order to finance an expansion plan, the company
intends to borrow a fund of Rs 10 lakh at 12 per cent rate of interest,
What will be the companyโ€™s revised weighted average cost of capital?
This financing decision is expected to increase dividend from Rs 10 to
Rs 12 per share. However, the market price of equity share is expected
to decline from Rs 110 to Rs 105 per share.

Cost of Capital โ€ข Cost of capital is the minimum rate of return expected by its investors. โ€ข Cost of capital for a firm may be defined as the cost of obtaining the funds. โ€ข Cost of capital is that minimum rate of return, which a firm must earn on its investment in order to satisfy investors and to maintain its market value. โ€ข It is also known as cut-off rate, target rate, hurdle rate, minimum required rate of return

  • 5. Cost of Debt โ€ข Irredeemable debt is debt that has no specific redemption date or maturity period. The issuing authority or entity pays a specified interest rate periodically but provides no data on when principal will be returned. โ€ข Redeemable debt which the company has issued for a limited period of time. On completion of the time for which they were issued, principal amount will be returned.

  • 11. iv) Capital Asset Pricing Model (CAPM) โ€ข CAPM describes the relationship between systematic risk and expected return for particular stock.. It is widely used for calculating cost of equity capital. โ€ข Systematic risk cover macroeconomic environmental factors such as inflation, change in the government policies and political issues. It is an uncontrollable risk. This risk is measured by Beta. โ€ข Beta is a numeric value that measures the fluctuations of a stock to changes in the overall stock market. โ€ข Unsystematic risk is a risk related to the company. The problems relating to management, staff, expenses, losses, strikes etc.

Interpretation of Beta value โ€ข If beta is greater than 1, the required return of the stock is greater than the market return. โ€ข If the beta is 1, the stock return would be equal to the market return. โ€ข If less than 1, a stock return would be less than the market return. โ€ข If beta is negative would mean an investment that moves in the opposite direction from the stock market.
